From what I have read we can't actually engineer G1 equipment but have to buy G2 or higher with empty upgrade slots to do so. Which is why I think it talks about unlocked at G2 etc on the lower right of your screenshot.

Yes. The higher the grade, the more engineering "slots" on the equipment.
I'd just add that you can upgrade to higher grades, but strangely enough it's not done at the engineer but in the regular shop. It's expensive as hell, if factm upgrading from G1 to G2 costs more than buying the G2 in the first place (which doesn't really make sense to me) so if you want better equip, it might be better to simply fly around and look for higher grade off the bat instead of trying to upgrade.
