I imagine this is somewhere else.... but what do the ship colours mean? Green Orange etc

Green=Friendly
Orange=Unknown/neutral
Red=Hostile

How can a friendly be wanted and have a huge bounty?

He's aligned with a faction that's friendly with you. Your reputation with that faction will suffer if you attack.

It's like asking how can a citizen of the same country as you be a criminal. He simply did something bad.
But like markkuk said, try not to kill them too much. Although this mechanic has been toned down significantly, you can still end up unloved.

You SHOULD gain more rep from the Wanted status than you lose with the Friendly status.

You SHOULD gain more rep from the Wanted status than you lose with the Friendly status.

The positive rep will go to the system you are in and who controls it - this would not necessarily be the same as the faction the ship is aligned with.
